Efficient approximations for utility-based pricing

2021-05-18 · Laurence Carassus, Massinissa Ferhoune

In a context of illiquidity, the reservation price is a well-accepted alternative to the usual martingale approach which does not apply. However, this price is not available in closed form and requires numerical methods such as Monte Carlo or polynomial approximations to evaluate it. We show that these methods can be inaccurate and propose a deterministic decomposition of the reservation price using the Lambert function. This decomposition allows us to perform an improved Monte Carlo method, which we name Lambert Monte Carlo (LMC) and to give deterministic approximations of the reservation price and of the optimal strategies based on the Lambert function. We also give an answer to the problem of selecting a hedging asset that minimizes the reservation price and also the cash invested. Our theoretical results are illustrated by numerical simulations.

Closed-form approximations in derivatives pricing: The Kristensen-Mele approach

2018-04-24

Kristensen and Mele (2011) developed a new approach to obtain closed-form approximations to continuous-time derivatives pricing models. The approach uses a power series expansion of the pricing bias between an intractabl…

The present article provides an efficient and accurate hybrid method to price American standard options in certain jump-diffusion models as well as American barrier-type options under the Black & Scholes framework. Our m…

The Pricing of Vanilla Options with Cash Dividends as a Classic Vanilla Basket Option Problem

2021-06-24 · Jherek Healy

In the standard Black-Scholes-Merton framework, dividends are represented as a continuous dividend yield and the pricing of Vanilla options on a stock is achieved through the well-known Black-Scholes formula. In reality …

Price and Payoff Autocorrelations in a Multi-Period Consumption-Based Asset Pricing Model

This paper highlights the hidden dependence of the basic pricing equation of a multi-period consumption-based asset pricing model on price and payoff autocorrelations. We obtain the approximations of the basic pricing eq…
